Margin Debt Is Not the Clock, but It Is the Dry Powder for Forced Selling

A market can carry a large amount of leverage for a long time without immediately breaking. That is why margin debt is a poor timing instrument. It usually rises during bull markets, peaks somewhere near periods of speculative confidence, and only becomes obviously dangerous after prices have already begun to decline. But dismissing margin debt because it does not ring a bell at the top is the wrong lesson. Leverage is less useful as a calendar and more useful as a fragility measure. It tells us how much forced selling may be embedded in the system if the price trend turns.
That distinction matters now because U.S. margin debt has reportedly climbed to roughly $1.4 trillion as of May 2026. In nominal dollars, that figure is large but not automatically meaningful. The U.S. economy, equity market capitalization, money supply, and household balance sheet have all expanded over time. A trillion dollars today is not the same economic object as a trillion dollars in 2000. The more revealing comparison is margin debt relative to the liquidity base that supports asset prices and financing conditions. On that basis, the signal is much more uncomfortable: margin debt has reached about 6.2% of M2, the highest ratio in the available record and above the levels associated with the dot-com bubble, the 2008 Global Financial Crisis, and the 2021 post-pandemic speculative peak.
This is not a prediction that equities must fall immediately. It is a statement about the market’s mechanical vulnerability. When leverage is high relative to the money supply, a decline in prices is more likely to create self-reinforcing selling. Investors who bought with borrowed money do not simply choose whether to hold; they may be forced to reduce exposure. Brokers raise margin requirements. Portfolio losses reduce collateral. Lenders demand cash or liquidation. Selling pushes prices lower, which creates more losses, which forces more selling. The point is not that margin debt causes every correction. The point is that high margin debt can turn an ordinary correction into a liquidity event.
Why Normalize Margin Debt by M2
The nominal level of margin debt is a tempting headline because it is easy to understand. But nominal comparisons across decades are often misleading. Financial systems grow. Prices rise. Market capitalization expands. Bank deposits and money-market balances change. A raw dollar figure can tell us that the pile is big, but it does not tell us whether the pile is large relative to the system’s absorptive capacity.
M2 is not a perfect denominator, but it is a useful one. It captures a broad measure of money-like liquidity: currency, checking deposits, savings deposits, retail money-market funds, and other liquid balances. Margin debt relative to M2 therefore asks a better question than nominal debt alone: how large is equity-market borrowing compared with the liquidity stock that can support asset purchases, collateral calls, and balance-sheet flexibility?
The ratio can be interpreted as a leverage intensity measure. If margin debt is 2% of M2, the system may still have substantial liquidity relative to speculative borrowing. If it rises to 6.2% of M2, the speculative borrowing footprint is much larger relative to the monetary base available to absorb stress. This does not mean all M2 can or will be mobilized to support equities. It means the scale of margin borrowing has grown relative to the most relevant macro liquidity denominator.
A simple expression captures the idea:
`margin leverage intensity = margin debt / M2`.
The numerator measures direct borrowing against securities. The denominator approximates the liquidity environment in which that borrowing must be serviced, refinanced, or unwound. When the ratio rises, the market is not merely more leveraged in dollar terms. It is more leveraged relative to the balance-sheet liquidity that can cushion deleveraging.
This is why the current 6.2% reading matters more than the $1.4 trillion headline alone. The nominal number says the borrowing pile is large. The ratio says the pile is historically large relative to money supply. That is the systemic signal.
What Margin Debt Actually Measures
Margin debt measures money borrowed from brokers to buy securities. It is direct, observable leverage in brokerage accounts. It is not the entire leverage in the financial system. It excludes many derivatives, total return swaps, futures, structured products, options, private fund financing, and off-balance-sheet exposures. It also does not capture implicit leverage created by crowded positioning, volatility targeting, or risk-parity rebalancing. So margin debt is an incomplete measure.
But incomplete does not mean irrelevant. Margin debt is valuable because it captures a real financing channel with clear liquidation mechanics. A margin borrower pledges securities as collateral. If the collateral falls, equity in the account declines. If account equity falls below required thresholds, the investor must post more cash or sell assets. That process is not discretionary once requirements are breached. It is contractual.
This contractual quality makes margin debt different from ordinary bullish sentiment. Sentiment can reverse slowly. A leveraged account can be forced to reverse quickly. The distinction is crucial. A cash investor who becomes nervous can wait, rebalance, or decide to tolerate volatility. A margin investor who receives a call must act. That is why leverage changes the market’s reaction function.
The mechanism can be written simply. Suppose an investor buys $1 million of stock with $500,000 of equity and $500,000 of margin debt. The initial leverage ratio is 2:1. If the stock portfolio falls 20%, the assets are worth $800,000, but the debt is still $500,000. Equity falls to $300,000. The investor’s equity has declined 40%, twice the asset decline. If maintenance margin requires more equity than the account now has, the investor must add cash or sell. The sale is caused by the balance-sheet constraint, not by a fresh fundamental view.
At the system level, the same arithmetic becomes a feedback loop. Falling prices reduce collateral values. Lower collateral values reduce borrowing capacity. Reduced borrowing capacity forces sales. Forced sales lower prices further. The market becomes procyclical because leverage converts mark-to-market losses into required transactions.
Why High Leverage Does Not Predict the Top
The reason margin debt fails as a timing tool is straightforward: leverage tends to rise during the same conditions that support rising markets. Strong returns increase collateral values. Higher collateral supports more borrowing. Optimism increases risk appetite. Brokers are more willing to lend when volatility is low and accounts are profitable. Investors who use leverage often appear correct for a long time because the trend validates the strategy.
This creates a reflexive pattern. Rising prices expand borrowing capacity, which can finance additional buying, which can push prices higher. That does not make the rally fake. It means the rally is partly supported by balance-sheet expansion. In a benign environment, that expansion can persist for months or years. A high margin-debt ratio can therefore become more extreme before it matters.
This is why the correct conclusion is not “sell because margin debt is high.” The correct conclusion is “the payoff distribution has become more fragile.” The difference is not semantic. A timing signal says a decline should happen soon. A fragility signal says that if a decline begins, it may travel faster and further because the system contains more forced sellers.
Historical episodes support this interpretation. Margin debt was elevated near the dot-com peak, but technology shares rallied violently before the collapse. Leverage was high before the 2008 crisis, but the exact timing depended on housing, funding markets, bank balance sheets, and credit transmission. Margin debt surged around the 2021 speculative peak, but different parts of the market topped at different times: meme stocks, unprofitable technology, SPACs, crypto-linked equities, and mega-cap indices did not all turn on the same day. Leverage identified vulnerability; it did not provide a precise date.
This is consistent with Minsky’s financial-instability hypothesis. Stability encourages risk-taking. Risk-taking creates leverage. Leverage creates fragility. The moment of instability often requires a catalyst, but the catalyst is not the same as the vulnerability. A forest fire requires a spark, but dry conditions determine how far it spreads. Margin debt is part of the dryness.
The M2 Denominator Makes This Cycle More Serious
Normalizing by M2 is especially relevant after the unusual monetary cycle of the 2020s. The post-pandemic period saw a large expansion of money supply, aggressive fiscal transfers, extraordinary monetary accommodation, and a boom in financial-asset participation. Later, the system moved into a different regime: higher policy rates, quantitative tightening, money-market migration, and greater sensitivity to liquidity withdrawal. In that context, the relationship between margin borrowing and money supply carries more information than either variable alone.
When money supply is expanding quickly, rising margin debt may be partly cushioned by abundant liquidity. Investors have more cash, deposits, and money-like balances. Asset markets can absorb speculative borrowing more easily because liquidity is plentiful. But when margin debt grows faster than the liquidity base, the cushion shrinks. The same dollar of borrowing has more systemic bite.
A 6.2% margin-debt-to-M2 ratio says that speculative borrowing has become historically large relative to broad liquidity. This can matter even if absolute liquidity is still high. Markets do not trade on levels alone; they trade on marginal changes. If liquidity growth slows, if money-market yields compete with equities, if the Federal Reserve keeps policy restrictive, or if deposits migrate in ways that tighten balance sheets, a high leverage-to-liquidity ratio becomes harder to support.
The ratio also helps compare cycles. The dot-com era, the pre-GFC period, and the 2021 rally each had different inflation environments, different interest-rate regimes, and different market structures. Looking at nominal debt across those periods is crude. Looking at margin debt relative to M2 is still imperfect, but it comes closer to asking the right cross-cycle question: how aggressive is securities borrowing compared with the available monetary liquidity of the system?

The common denominator is not that every cycle is identical. It is that leverage makes the market less forgiving.
Forced Deleveraging Is a Liquidity Mechanism, Not a Valuation Debate
One reason investors underestimate margin risk is that they frame every market question as a valuation debate. Are earnings too high? Are multiples too expensive? Is the economy slowing? Those questions matter, but forced deleveraging can operate even when valuation disagreements remain unresolved. A leveraged investor may be forced to sell a good asset at a bad time because the account needs liquidity.
This is why leverage can disconnect short-term price action from long-term fundamentals. During forced selling, the marginal seller is not necessarily the investor with the most negative view. The marginal seller may be the investor with the weakest balance sheet. Prices clear where liquidity is available, not where a spreadsheet says fair value should be. That is why liquidation events often overshoot.
Market microstructure matters here. When many investors sell for similar reasons, liquidity becomes state-dependent. Order books look deep in calm markets, but depth can disappear when volatility rises. Dealers reduce risk, market makers widen spreads, and buyers demand a discount. Forced sellers then meet a thinner market. The price impact of selling rises precisely when selling becomes mandatory.
This mechanism can be summarized as:
`price decline → collateral decline → margin call → forced sale → liquidity thinning → larger price decline`.
The loop does not need every investor to be leveraged. It only needs enough leveraged investors at the margin to affect prices. Once prices fall, unlevered investors can also become sellers for behavioral or risk-management reasons. Stop-loss rules, volatility targets, VaR limits, and redemption flows can join the same direction. Leverage is the first accelerant; broader risk control can become the second.
That is why a high margin-debt-to-M2 ratio should be taken seriously even by investors who do not personally use margin. You may not be leveraged, but the market price of your assets can be set by someone who is. In a liquidation event, your portfolio is marked to the clearing price created by the forced seller.
The Interaction With Options and Volatility
Margin debt is not isolated from the options market. Leveraged equity exposure and short-volatility exposure often thrive in the same environment: rising prices, low realized volatility, abundant confidence, and belief in dip-buying. When margin debt is high and protection demand is low, the market can have two linked vulnerabilities. Cash equity exposure is levered, and the cost of downside convexity is underappreciated.
If prices begin to fall, both channels can activate. Margin borrowers may need to reduce stock exposure. At the same time, investors may rush to buy puts or close short-option positions. Implied volatility rises. Dealers hedge. Volatility-targeting strategies may cut exposure as realized volatility increases. The initial price decline can therefore create demand for both liquidity and protection.
This is why margin debt and skew should be read together. High margin debt says there may be forced sellers below the market. Low or compressed protection demand says investors may not already own enough insurance. The combination means the market may need to manufacture protection after the decline begins. That is usually more expensive and more destabilizing than owning protection in advance.
A simple stress example illustrates the interaction. Imagine a market with $1.4 trillion in margin debt. If a 10% equity decline forces only 5% of that debt-linked exposure to be reduced quickly, the liquidation flow could still be tens of billions of dollars. If the same decline also causes implied volatility to rise and option hedging flows to sell into weakness, the market impact can exceed what the fundamental news alone would justify. The numbers are stylized, but the direction is clear: leverage and convexity demand can amplify each other.
The Role of Interest Rates
Margin debt is also sensitive to interest rates. Borrowing against securities is less attractive when financing costs are high. Yet if margin debt continues to rise despite higher rates, that says something important about risk appetite. Investors are willing to pay more to maintain leveraged exposure because expected returns, momentum, or fear of missing out appear stronger than financing costs.
Higher rates change the fragility equation in another way. They increase the hurdle rate for leveraged equity positions. If an investor borrows at a high margin rate to buy equities, the asset must earn more just to justify the financing. In a strong bull market, this may not matter. In a sideways or declining market, the carry cost becomes a drag. Losses come not only from price declines, but from financing costs accumulating while the position fails to perform.
The interest-rate channel also affects liquidity alternatives. If Treasury bills or money-market funds offer attractive yields, investors have a viable low-risk alternative to leveraged equity exposure. That can reduce the willingness of fresh capital to absorb forced sales. In earlier low-rate environments, dip buyers could argue that cash earned nothing. In a higher-rate environment, cash has option value and yield. Buyers may demand deeper discounts before stepping in.
This does not mean high rates automatically cause deleveraging. Markets can rise in high-rate environments if earnings growth and liquidity are strong enough. But high rates reduce the margin of error. They make leverage more expensive, increase the attractiveness of cash, and can make brokers and risk managers more sensitive to collateral deterioration.
Liquidity Cycles Turn Leverage From Asset Into Liability
Leverage is easiest to tolerate when liquidity is expanding. In that phase, rising collateral values and abundant cash make borrowing appear prudent. Investors can refinance, roll positions, add collateral, and treat drawdowns as temporary. The same leverage becomes much harder to tolerate when liquidity stops expanding. A position that looked like efficient balance-sheet use in one regime becomes a claim on scarce cash in another.
This is why the money-supply denominator is not an academic detail. M2 growth can soften the consequences of speculation because cash balances, deposits, and money-market liquidity provide shock absorbers. When broad liquidity expands faster than speculative borrowing, the system has a larger cushion. When speculative borrowing expands faster than liquidity, the cushion shrinks. The market may still rise, but the rise rests on a thinner balance-sheet base.
The liquidity cycle also affects investor psychology. When money is abundant, investors treat liquidity as a background condition. They assume buyers will appear, financing will roll, and collateral can be managed. When liquidity tightens, liquidity becomes the object everyone wants at the same time. This transition is often abrupt. Investors do not gradually discover that liquidity matters; they rediscover it when the cost of obtaining it rises.
A high margin-debt-to-M2 ratio indicates that more equity exposure is financed by claims on liquidity rather than by unencumbered capital. That is not automatically destabilizing, but it reduces resilience. If a shock forces investors to produce cash, the system has more borrowers competing for the same liquidity base. The result can be a scramble for cash even if the original shock is not large.
This is the classic problem in financial crises: the issue is not only solvency, but market liquidity and funding liquidity. Market liquidity is the ability to sell assets near fair value. Funding liquidity is the ability to finance positions. They reinforce each other. If funding liquidity deteriorates, investors must sell. If market liquidity deteriorates, selling creates larger price declines. Larger price declines then worsen funding liquidity. The two forms of liquidity become one loop.
Margin debt sits directly inside that loop. It is a funding-liquidity exposure secured by market-priced collateral. When collateral prices are stable, the loop is quiet. When prices fall and financing terms tighten, the loop becomes visible. A record margin-debt-to-M2 ratio means this loop may contain more pressure than usual.
Balance-Sheet Capacity Is the Hidden Variable
Asset prices are often discussed as if they are set only by beliefs about future cash flows. But in stressed markets, balance-sheet capacity can dominate beliefs. A buyer may believe an asset is cheap and still lack the liquidity, risk budget, or mandate to buy it. A seller may believe an asset is valuable and still need to sell it. Prices are set not by opinions alone, but by the balance sheets available to express those opinions.
This is central to understanding margin debt. High margin borrowing means some buyers have already used future balance-sheet flexibility to buy today. They have pulled demand forward. That can support prices during the expansion phase, but it leaves less unused capacity for the contraction phase. If many investors have already borrowed to own risk assets, the market has fewer natural incremental buyers when prices fall.
The same idea appears in intermediary asset-pricing research. When dealers, banks, hedge funds, and leveraged investors have abundant capital, risk premia can compress because balance sheets are available to absorb risk. When their capital is impaired or constrained, risk premia rise because the system requires more compensation to hold the same assets. Margin debt is not the whole intermediary sector, but it is a visible retail and brokerage-channel expression of the same principle.
A useful way to think about this is the difference between desired exposure and financeable exposure. Investors may desire high exposure when expected returns look attractive. But financeable exposure depends on collateral, cash, borrowing terms, and risk limits. During a rally, desired exposure and financeable exposure can both rise. During a drawdown, desired exposure may remain high for some investors, but financeable exposure can fall quickly. That creates forced selling even among investors who still like the asset.
This is why liquidity reserves matter so much. An investor with unencumbered cash has balance-sheet capacity. An investor fully invested on margin has already spent balance-sheet capacity. In a calm market, the margined investor may outperform. In a stressed market, the cash-rich investor controls optionality. The record ratio tells us that more investors may be closer to the second profile than the first.
A Practical Dashboard for Monitoring the Risk
A margin-debt-to-M2 record should not be watched in isolation. It should sit in a dashboard that separates early warning from confirmation. The early-warning indicators tell us whether the system is stretched. The confirmation indicators tell us whether the stretch is starting to matter.
The first early-warning indicator is market breadth. If leverage is high while participation is broad and earnings are improving, the market can handle more risk. If leverage is high while leadership narrows, fragility rises. Narrow breadth means more index performance depends on fewer stocks. If those stocks become collateral for leveraged accounts, a reversal in leadership can have outsized effects.
The second indicator is credit spreads. Equity investors often stay optimistic longer than creditors. If high-yield spreads widen, leveraged loans weaken, or lower-quality credit begins to underperform while margin debt remains high, the market is telling us that balance-sheet stress is moving closer. Credit does not need to collapse for the warning to matter. A steady widening can indicate that financing conditions are becoming less forgiving.
The third indicator is volatility behavior. A leveraged market can remain stable while realized volatility is low. If realized volatility begins to rise and implied volatility follows, risk models and margin requirements can respond. Higher volatility reduces position capacity for many strategies. It can also make brokers more conservative. Volatility is therefore both a market outcome and a financing input.
The fourth indicator is liquidity in the Treasury and funding markets. Equity leverage does not unwind in a vacuum. If repo conditions tighten, dollar funding becomes more expensive, or Treasury market depth deteriorates, the whole financial system has less capacity to absorb equity deleveraging. Stress in supposedly safe markets can make risky-asset deleveraging more violent.
The fifth indicator is the behavior of rebounds. In a healthy market, dips attract buyers and breadth improves on rebounds. In a fragile leveraged market, rebounds become narrower and shorter because they are used to reduce exposure. If rallies fail quickly after small selloffs, it may suggest that the marginal investor is no longer adding risk but using strength to repair balance sheets.
A compact dashboard would therefore track margin debt/M2, market breadth, credit spreads, volatility term structure, funding stress, and rebound quality. The ratio gives the structural warning. The other indicators tell us whether the warning is becoming active.
The Policy Put Is Less Reliable When Inflation Matters
Many investors have learned to rely on policy support. Since the global financial crisis, major drawdowns have often been met with easier monetary conditions, liquidity facilities, or fiscal support. This history can encourage leverage because investors believe policymakers will cushion the downside. But policy support is conditional. It is much easier to support markets when inflation is below target and unemployment is rising than when inflation is still a constraint.
If inflation remains relevant, the central bank cannot respond to every equity drawdown with immediate easing. That weakens the perceived policy put. A leveraged market that assumes rapid rescue may therefore be more fragile than it appears. If prices fall because growth collapses and inflation falls, policy can help. If prices fall because inflation surprises higher, long rates rise, or term premia increase, policy support is harder.
This matters for margin debt because leveraged investors often depend on benign refinancing conditions. If the policy response is delayed or constrained, financing pressure can last longer. Investors who expected a quick liquidity backstop may discover that the backstop is not available at the first sign of equity weakness. That changes the risk of carrying leverage through a drawdown.
The policy put is not gone. The United States still has powerful monetary and fiscal institutions. In a genuine systemic crisis, authorities can act. But investors should distinguish crisis support from routine market insurance. A high margin-debt-to-M2 ratio becomes more concerning when the market assumes insurance that policymakers may not be able to provide quickly.
What the Signal Means for Different Investors
For a long-only investor, the signal argues for stress testing rather than panic. The investor should ask how the portfolio behaves if equity markets fall 10%, 20%, or 30% and volatility rises at the same time. Concentrated positions, high-beta stocks, and speculative growth names deserve particular attention because they are more likely to be affected by deleveraging flows. The right response may be rebalancing, trimming concentration, or adding selective hedges.
For a leveraged investor, the signal is more direct. The key question is not whether the market will fall. It is whether the account can survive a decline without forced liquidation. That requires excess liquidity, conservative loan-to-value ratios, and a plan for margin calls before they arrive. If the plan depends on selling assets into a falling market, it is not a robust plan.
For a volatility seller, high margin debt relative to M2 is a warning about gap risk. Option premia can look attractive in calm conditions, but forced deleveraging can create discontinuous price moves. Selling downside options when the system is highly levered requires higher compensation, smaller sizing, or better hedging.
For an asset allocator, the signal supports a broader liquidity buffer. Cash, short Treasuries, and unencumbered collateral are not dead weight when leverage is high. They are strategic reserves. They allow an investor to avoid selling during stress and potentially buy from forced sellers. In a leveraged market, liquidity is not just defensive. It is offensive optionality.
For a risk committee, the signal should trigger scenario analysis. What happens if margin requirements rise? What happens if volatility doubles? What happens if funding costs increase while equity prices fall? What happens if crowded stocks gap lower after earnings? A useful stress test should combine price declines, volatility increases, liquidity haircuts, and investor redemptions. Single-variable stress tests are too gentle for a leveraged system.
Why This Does Not Require Bearish Dogma
It is possible to respect this signal without becoming structurally bearish. Leverage can remain high while markets continue rising. Momentum can overpower valuation concerns. Earnings growth can validate optimistic positioning. Liquidity can remain sufficient. Policy can eventually turn easier. Investors who sell every time leverage looks high may miss substantial gains.
The better stance is probabilistic. High margin debt relative to M2 shifts the distribution. It increases the left-tail sensitivity of the market. It means that a negative catalyst may have a larger effect than it would in a less leveraged system. It does not eliminate the right tail. It does not prove that valuations are wrong. It simply says the market has less shock absorption.
This is similar to evaluating a building in an earthquake zone. The building may stand for years. The presence of structural weakness does not predict the day of the earthquake. But if an earthquake occurs, the weakness matters. A risk manager who says “the building has not fallen yet” has missed the point. The question is not whether stress exists today; it is how the structure behaves when stress arrives.
Investors should therefore avoid two extremes. The first extreme is complacency: dismissing the ratio because it has no timing power. The second extreme is fatalism: assuming a crash is inevitable because the ratio is high. The disciplined middle view is that leverage has increased the cost of being wrong. That calls for better liquidity, better sizing, and more respect for downside convexity.
How the Risk Can Resolve Without a Crash
A high leverage ratio does not have to end in disorder. There are benign ways for the risk to decline. The cleanest path is earnings-led market growth with stable or falling margin debt. If corporate profits rise, market capitalization can be supported by cash flows rather than by expanding borrowing. If investors gradually reduce leverage into strength, the system can repair without a dramatic selloff.
Another benign path is money-supply growth that outpaces margin debt. If M2 expands because deposits, money-market balances, and broad liquidity rise, the denominator can catch up to the numerator. This would reduce the margin-debt-to-M2 ratio even if nominal borrowing does not fall sharply. The risk would not disappear, but the balance between speculative borrowing and liquidity would improve.
A third path is rotation rather than liquidation. Investors may move from high-beta speculative assets into higher-quality equities, cash-flow businesses, or income assets without triggering broad forced selling. Rotation can be painful for crowded segments while leaving the index relatively stable. In that case, the margin-debt warning would matter most for the most leveraged and speculative pockets, not necessarily for every asset at once.
A fourth path is preemptive risk management. If brokers, funds, and investors tighten financing discipline before a shock, leverage can come down gradually. Higher margin requirements in calm markets are unpopular, but they can reduce the chance of disorder later. The safest deleveraging happens before prices force it.
The disorderly path is different. It begins when prices fall before leverage has been reduced. Collateral values decline, risk limits tighten, and liquidity providers become more cautious. Investors who expected to reduce exposure later discover that later has arrived at worse prices. The same leverage that helped them participate in the rally now forces them to participate in the selloff.
The difference between benign and disorderly resolution is therefore not only the level of margin debt. It is the speed of adjustment. Slow deleveraging is a risk-management process. Fast deleveraging is a market event. The record ratio tells us the adjustment need exists. It does not tell us whether the adjustment will be slow or fast. That is why monitoring confirmation indicators is essential.

The concern would also diminish if equity gains broadened and were supported by earnings rather than multiple expansion alone. Broad earnings growth can make leverage less dangerous because collateral values are backed by improving cash flows. Narrow speculative gains are more fragile because collateral depends heavily on sentiment.
Another helpful development would be lower financing costs without renewed speculative acceleration. If policy eased because inflation was under control and growth was stable, margin financing pressure could decline. But if easier policy simply encouraged another surge in leverage, the ratio might remain problematic.
Finally, stronger investor hedging would improve shock absorption. If downside protection demand rises before prices fall, some of the forced-selling risk can be offset by existing hedges. The market is safer when investors have already paid for insurance than when they all try to buy it after the storm begins.

Avoid assuming that recent calm proves future safety. Consider whether downside protection is appropriately priced and appropriately owned. Above all, remember that leverage is benign only while refinancing and collateral values remain cooperative.
When prices rise, margin debt can look like confidence. When prices fall, it becomes a transmission mechanism. That is the message of the ratio. The danger is not the nominal $1.4 trillion alone. The danger is that the borrowing has become historically large relative to liquidity, and liquidity is exactly what markets need when confidence breaks.
